Reading the softwood lumber index without panicking

Lumber futures move violently and recycled pallet prices move slowly. Confusing the two leads to badly timed buying.

Every time softwood lumber moves sharply, we get emails asking whether pallet prices are about to double. Usually the honest answer is "not the way you think, and not that fast".

What the index actually tracks

Published softwood lumber prices track dimensional framing lumber — the material that goes into houses. That market is dominated by residential construction demand and is genuinely volatile: it can move by a factor of three within a year, as 2021 demonstrated to everybody.

Pallet lumber is a different grade from a different part of the log. It is low-grade, often cut from material framing buyers reject, and in many mills it is a by-product rather than a product. Its price correlates with the headline index but the relationship is loose and lagged.

The three-step transmission

A move in framing lumber takes roughly a quarter to reach new pallet prices, because mills and pallet builders hold inventory and honour existing contracts. New pallet prices then take another quarter or so to pull recycled prices, because buyers have to notice, decide and switch.

So by the time a dramatic index move is in the news, the effect on your recycled pallet invoice is six months away and will be considerably damped. Panic-buying on the news is reliably the wrong trade.

The force that actually dominates recycled pricing

Core availability, which moves with general economic activity rather than with lumber. In a slowdown, fewer goods move, fewer platforms are retired, and the recovered pool shrinks — so recycled prices can firm in a weak economy while lumber is falling. Buyers who track only the lumber index find this completely baffling.

What to actually watch

  • Diesel and regional trucking capacity. Pallets are bulky and cheap per pound; freight moves our prices faster than material does.
  • Industrial production in your region. It is the best available proxy for core supply.
  • Your own seasonal cycle. September and October are tight every year regardless of what lumber is doing.
  • Grade spread. When A-to-B widens, somebody in retail is building for peak. That is a better market signal than any index.

The only strategy that has reliably worked

Commit to volume on a term, lock a price, keep flexibility on grade, and sell your surplus back. That removes three of the four forces above from your cost base and converts the fourth into a credit. It is unexciting and it has outperformed every clever timing attempt we have watched customers make over seventeen years.

Why pallet lumber is a different market

Published softwood indices track dimensional framing lumber graded for structural use in construction. Pallet stock is low-grade material from parts of the log that framing buyers reject — the cant, the outer boards, the pieces with wane and knots that would fail a structural grade.

In many mills that material is a by-product whose price is set as much by disposal logic as by demand. When framing demand is strong, mills run hard and produce more low-grade material as a side effect, which can soften pallet stock prices at the same moment the headline index is rising. The two markets are related and they are not the same market.

The transmission, step by step

A move in framing lumber reaches new pallet prices in roughly a quarter, because mills and builders hold inventory and honour existing contracts. New pallet prices pull recycled prices over another quarter or so, as buyers notice, decide and switch. Each step damps the amplitude.

The net effect is that a dramatic index move shows up on your recycled invoice roughly six months later, considerably smaller than the headline. Which is why acting on a lumber news story is reliably the wrong trade and why we get a wave of anxious emails about six months too early every time.

The four indicators worth watching instead

  • Diesel and regional carrier capacity. Pallets are bulky and cheap per pound, so freight moves our price faster than material does.
  • Regional industrial production. The best available proxy for core supply, because cores come from goods being moved.
  • Your own seasonal calendar. September and October are tight every year regardless of lumber.
  • The A-to-B grade spread. Widening means somebody large is pulling on the top of the pool. This is the most informative signal available to a buyer and it costs nothing to track.

Building your own index in a spreadsheet

Ask two suppliers for A and B pricing on your standard footprint on the first working day of every month. Record four numbers. Within a year you will have a better picture of your actual market than any published index can give you, because recycled pallet pricing is regional and no index is.

Several of our longest-standing customers do exactly this, and the conversations with them are better for it: they arrive knowing whether our quote is in line, which means we spend the meeting on specification rather than on price justification.

The strategy that has actually worked

Commit volume on a term, lock the price, keep flexibility on grade, sell the surplus back. That removes lumber volatility, seasonal squeeze and freight movement from your cost base and converts your returns into a credit. It is dull, it requires a decision in advance, and over seventeen years it has outperformed every clever timing attempt we have watched a customer make.
